During his two years' stay in the mountain, the hermit ate only vegetarian food.

Is two years' stay OK or should it be two-year stay?

You can use either. However, it should be 'on the mountain' or 'in the mountains', unless the monk actually stayed inside a mountain, e.g. in a cave, in which case you would say that.
