I wonder the exact meaning of island folly. I guess there is an island in the lake, and a folly(a small tower or other unusual building) is built on the island. Is my guess right? Could you please explain island folly in the above sentence?

Yes, you've pretty much guessed correctly. A "folly" was a decorative structure built for the purpose of improving a landscape or adding a certain visual interest to the view.

It tended to appeal to the rich man’s own personal hobbyhorse. Just down the road from us is King Alfred’s Tower, built in memory of Alfred the Great who did rule around here and has his statue in nearby Winchester.

However, it was built in the 1760s commemorating events almost 900 years old at the time.
